Abstract We analyze the determinants of interest rates on long-term government bonds within the eurozone to assess whether the recent divergence in interest rates is attributable to changes in common economic fundamentals. First, we argue that the panel regression approach commonly employed in existing literature has conceptual as well as empirical problems. The European debt crisis (often also referred to as the eurozone crisis or the European sovereign debt crisis) is a multi-year debt crisis that has been taking place in the European Union since the end of 2009. Several eurozone member states (Greece, Portugal, Ireland, Spain and Cyprus) were unable to repay or refinance their government debt or to bail out over-indebted banks under their as a liquidity risk and an exchange rate risk element. For interest spreads within the eurozone, the exchange rate risk element is, of course, absent. Thus one can expect the default risk to dominate as a determining factor of within-EMU spreads.
